Physical settlement explained
Before 2019, all Indian stock futures were cash-settled at expiry. SEBI changed the rules. Now individual stock futures and options expire into physical delivery of the underlying shares.
What physical settlement means
If you hold a long stock futures contract at expiry, you must take delivery of the actual shares and pay the full settlement value (not just margin). If you're short, you must deliver the actual shares.
Reliance July futures: you're long 250 shares (1 lot). At expiry (July 31), if you don't close, you will be obligated to buy 250 actual Reliance shares at the settlement price. Paying the full ₹7–8 lakh (depending on price) from your account.
> Most retail traders have only ₹1–2 lakh margin, not ₹7–8 lakh for physical settlement. If they don't close before expiry, their broker will force-close, usually at a bad price on expiry day.
The expiry week risk
In the last 5 trading days before expiry (called 'expiry week'), SEBI increases margin requirements significantly. Position holders must top up margin substantially, or are forced to close.
Many retail traders panic-close in expiry week, causing volatility.
Who is exempt
- Index futures (Nifty, Bank Nifty): still cash-settled. No physical delivery.
- Stock futures and stock options (ITM at expiry): physical settlement applies.
Always close stock F&O positions before expirydefault rule for retail traders
Practical rule
Holding a stock futures position into expiry means being ready to take or give delivery of the full contract value, which is why margins climb through expiry week and volatility with them. Closing 2–3 days early sidesteps both, at the cost of giving up whatever the last few days of the move would have paid.
Takeaway. Individual stock futures settle via physical delivery at expiry. If you cannot fund full share purchase, close before expiry. Index futures remain cash-settled. Retail traders should exit stock F&O 2–3 days before expiry.
