Evaluating management quality
When a brilliant management team takes on a business with fundamentally bad economics, it is usually the reputation of the business that survives intact. But given two similar businesses, management quality decides who wins.
What to look for
1. Capital allocation track record: how does management deploy excess cash? Do they buy back at fair prices? Acquire sensibly? Or make dilutive acquisitions at peak prices?
2. Promoter integrity: check exchange filings for promoter pledging (pledging shares for personal loans). High pledge = potential distress. Promoter buying vs selling.
3. Consistency of guidance: compare management's stated targets from previous years with actual outcomes. Did they deliver? Consistently optimistic guidance that's never met is a warning sign.
4. Skin in the game: promoter holding percentage. Promoters with 50%+ stake have strong incentive to grow the business for themselves. Aligned with minority shareholders.
> High promoter holding + low promoter pledging = good sign. Low holding + high pledging = risk.
5. Related-party transactions: transactions between the listed company and promoter-owned private companies. Read the notes carefully. These can be channels for siphoning value from minority shareholders.
6. Salary-to-profits ratio: if the MD earns ₹50 crore on ₹100 crore net profit, that's 50% going to promoter compensation, not reinvestment or dividends.
